I pulled head last night. Had water in #1 & #2 cylinders. The metal ring around the head gasket above the #2 cyl was missing. Have hairline crack in the 1/4" area between the #1 and #2 sleeves but can"t see anything from cylinder to a water jacket. Can this crack leak water? What is the proper fix for this? Thanks for any advise

Cracks between the sleeves are common on Continental Z120 and Z129 blocks and are usually caused by overheating. There was a factory fix that used threaded rods drilled through the water jacket across the block and tensioned with nuts. This fix pulled the cracks closed. The more modern fix is to furnace braze the block. An automobile machine shop can probably repair it for you but you'll have to remove the block. It's not tough to do but should should get a Ferguson shop if your gonna' do it.
From the sounds of what you found, your head gasket failed. You might try to replace the head gasket and clean the rust out of the wet cylinders, put it back together and see how it runs. If the new gasket seals the crack off you might be OK for awhile.

You might try torqueing the head down. I have seen them loose before. But don't get your hopes up. With water in the exhaust, it sounds like a cracked head.

Sounds like you've got your problem diagnosed. Now all you must do is disassemble the engine and fix the leak. You might run a compression check, but disassembly is still necessary.
