What crud on the dipstick means is that the engine has mixed the oil and water. If the water leaks into the oil pan after the engine has been shut down the water will be below the oil floating it and won't mix until the engine is cranked again.

There is a possibility that electrolosis has pitted the block on the oil sump side. Unlikely but it is possible.

Most times what causes the cracked head was running the engine with the time kicked up for more power and gapping the plugs too wide, when you get it back together if you'll set the time back to specs which are 5 to 8 degrees BTC and gap the plugs to .025 it will run better and last longer.
