Can't remember what set-up the 1206 had since it came along after the 706 and 806, but on 706 and 806, the OIL light in the dash indicated both engine oil pressure and transmission oil pressure, so don't rule out an engine problem. 26, 56, 66, 86, and 88 series had a seperate light for transmisson pressure. If the tractor is equipped with a TA, the light should come on whenever the clutch pedal is pushed in, since the oil pressure needs to be dumped to disengage the TA. It is also normal for the light to "blink" during shifting of the TA. If the light is on at any other time, it means that you have low transmission pressure, which is usually caused by a leak in the Multiple Control Valve or the functions which it controls- steering, brakes, TA, and transmission lubrication. This could be a fairly expensive problem. You won't know anything until you get somone with the guages and a flow-rater to check it out.
